Dinky Island is connected to Monkey Island via underground tunnels. Nothing further is said about Largo, it's assumed that he is still alive though. Everything else (clothing, loss of beard) relies upon suspension of disbelief... Also, the producer of the first two games had nothing to do with this game and its sequel... which resulted in contradictions in the story lines.
